These 4 Measures Indicate That East Japan Railway (TSE:9020) Is Using Debt Extensively

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that East Japan Railway Company (TSE:9020) does use debt in its business. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. The chart below, which you can click on for greater detail, shows that East Japan Railway had JP¥4.72t in debt in September 2024; about the same as the year before. However, it does have JP¥369.3b in cash offsetting this, leading to net debt of about JP¥4.35t.

How Strong Is East Japan Railway's Balance Sheet?

We can see from the most recent balance sheet that East Japan Railway had liabilities of JP¥1.49t falling due within a year, and liabilities of JP¥5.50t due beyond that. Offsetting this, it had JP¥369.3b in cash and JP¥653.1b in receivables that were due within 12 months. So its liabilities total JP¥5.97t more than the combination of its cash and short-term receivables.

The deficiency here weighs heavily on the JP¥3.14t company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, East Japan Railway would probably need a major re-capitalization if its creditors were to demand repayment.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

East Japan Railway has a rather high debt to EBITDA ratio of 5.4 which suggests a meaningful debt load. However, its interest coverage of 5.9 is reasonably strong, which is a good sign. It is well worth noting that East Japan Railway's EBIT shot up like bamboo after rain, gaining 46% in the last twelve months. That'll make it easier to manage its debt. To be frank both East Japan Railway's conversion of EBIT to free cash flow and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. We're quite clear that we consider East Japan Railway to be really rather risky, as a result of its balance sheet health. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
