Does Tobu Railway (TSE:9001) Have A Healthy Balance Sheet?

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that Tobu Railway Co., Ltd. (TSE:9001) does use debt in its business. But the more important question is: how much risk is that debt creating?

When Is Debt A Problem?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does Tobu Railway Carry?

As you can see below, Tobu Railway had JP¥753.9b of debt, at December 2023, which is about the same as the year before. You can click the chart for greater detail. However, it also had JP¥38.1b in cash, and so its net debt is JP¥715.8b.

How Strong Is Tobu Railway's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Tobu Railway had liabilities of JP¥441.4b due within 12 months and liabilities of JP¥759.5b due beyond that. Offsetting this, it had JP¥38.1b in cash and JP¥80.6b in receivables that were due within 12 months. So it has liabilities totalling JP¥1.08t more than its cash and near-term receivables, combined.

Given this deficit is actually higher than the company's market capitalization of JP¥734.9b, we think shareholders really should watch Tobu Railway's debt levels, like a parent watching their child ride a bike for the first time. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

As it happens Tobu Railway has a fairly concerning net debt to EBITDA ratio of 5.7 but very strong interest coverage of 20.8. So either it has access to very cheap long term debt or that interest expense is going to grow! Importantly, Tobu Railway grew its EBIT by 45% over the last twelve months, and that growth will make it easier to handle its debt. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the most recent three years, Tobu Railway recorded free cash flow worth 56% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This cold hard cash means it can reduce its debt when it wants to.

Our View

We feel some trepidation about Tobu Railway's difficulty net debt to EBITDA, but we've got positives to focus on, too. For example, its interest cover and EBIT growth rate give us some confidence in its ability to manage its debt. Looking at all the angles mentioned above, it does seem to us that Tobu Railway is a somewhat risky investment as a result of its debt. That's not necessarily a bad thing, since leverage can boost returns on equity, but it is something to be aware of. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
