Lacklustre Performance Is Driving Fuji Pharma Co., Ltd.'s (TSE:4554) 27% Price Drop
Fuji Pharma Co., Ltd. (TSE:4554) shareholders that were waiting for something to happen have been dealt a blow with a 27% share price drop in the last month. The recent drop has obliterated the annual return, with the share price now down 6.3% over that longer period.
Since its price has dipped substantially, Fuji Pharma's price-to-earnings (or "P/E") ratio of 4.5x might make it look like a strong buy right now compared to the market in Japan, where around half of the companies have P/E ratios above 14x and even P/E's above 21x are quite common. However, the P/E might be quite low for a reason and it requires further investigation to determine if it's justified.
Fuji Pharma certainly has been doing a good job lately as it's been growing earnings more than most other companies. One possibility is that the P/E is low because investors think this strong earnings performance might be less impressive moving forward. If not, then existing shareholders have reason to be quite optimistic about the future direction of the share price.

There's an inherent assumption that a company should far underperform the market for P/E ratios like Fuji Pharma's to be considered reasonable.
Retrospectively, the last year delivered an exceptional 125% gain to the company's bottom line. The latest three year period has also seen an excellent 94% overall rise in EPS, aided by its short-term performance. Accordingly, shareholders would have probably welcomed those medium-term rates of earnings growth.
Turning to the outlook, the next three years should bring diminished returns, with earnings decreasing 11% per annum as estimated by the three analysts watching the company. That's not great when the rest of the market is expected to grow by 9.6% per year.
In light of this, it's understandable that Fuji Pharma's P/E would sit below the majority of other companies. However, shrinking earnings are unlikely to lead to a stable P/E over the longer term. There's potential for the P/E to fall to even lower levels if the company doesn't improve its profitability.

Having almost fallen off a cliff, Fuji Pharma's share price has pulled its P/E way down as well. Generally, our preference is to limit the use of the price-to-earnings ratio to establishing what the market thinks about the overall health of a company.
