Some Investors May Be Worried About Union Tool's (TSE:6278) Returns On Capital
If we want to find a potential multi-bagger, often there are underlying trends that can provide clues. Ideally, a business will show two trends; firstly a growing return on capital employed (ROCE) and secondly, an increasing amount of capital employed. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. However, after investigating Union Tool (TSE:6278), we don't think it's current trends fit the mold of a multi-bagger.
What Is Return On Capital Employed (ROCE)?
For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. The formula for this calculation on Union Tool is:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.06 = JP¥4.2b ÷ (JP¥73b - JP¥3.5b) (Based on the trailing twelve months to March 2024).
So, Union Tool has an ROCE of 6.0%. In absolute terms, that's a low return and it also under-performs the Machinery industry average of 8.0%.

What Can We Tell From Union Tool's ROCE Trend?
On the surface, the trend of ROCE at Union Tool doesn't inspire confidence. Around five years ago the returns on capital were 7.6%, but since then they've fallen to 6.0%. On the other hand, the company has been employing more capital without a corresponding improvement in sales in the last year, which could suggest these investments are longer term plays. It may take some time before the company starts to see any change in earnings from these investments.
The Bottom Line
Bringing it all together, while we're somewhat encouraged by Union Tool's reinvestment in its own business, we're aware that returns are shrinking. Although the market must be expecting these trends to improve because the stock has gained 90% over the last five years. But if the trajectory of these underlying trends continue, we think the likelihood of it being a multi-bagger from here isn't high.
