Oberoi Realty (NSE:OBEROIRLTY) Has A Pretty Healthy Balance Sheet

Warren Buffett famously said, 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Oberoi Realty Limited (NSE:OBEROIRLTY) does carry debt. But the real question is whether this debt is making the company risky.

What Risk Does Debt Bring?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is Oberoi Realty's Debt?

The image below, which you can click on for greater detail, shows that at September 2022 Oberoi Realty had debt of ₹30.0b, up from ₹20.9b in one year. However, it does have ₹9.48b in cash offsetting this, leading to net debt of about ₹20.5b.

A Look At Oberoi Realty's Liabilities

According to the last reported balance sheet, Oberoi Realty had liabilities of ₹28.7b due within 12 months, and liabilities of ₹26.0b due beyond 12 months. On the other hand, it had cash of ₹9.48b and ₹6.42b worth of receivables due within a year. So it has liabilities totalling ₹38.9b more than its cash and near-term receivables, combined.

Since publicly traded Oberoi Realty shares are worth a total of ₹301.6b, it seems unlikely that this level of liabilities would be a major threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Oberoi Realty has a low net debt to EBITDA ratio of only 1.4. And its EBIT covers its interest expense a whopping 17.6 times over. So we're pretty relaxed about its super-conservative use of debt. Also good is that Oberoi Realty grew its EBIT at 19% over the last year, further increasing its ability to manage debt. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Oberoi Realty can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. During the last three years, Oberoi Realty burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

Oberoi Realty's conversion of EBIT to free cash flow was a real negative on this analysis, although the other factors we considered were considerably better. There's no doubt that its ability to to cover its interest expense with its EBIT is pretty flash. When we consider all the elements mentioned above, it seems to us that Oberoi Realty is managing its debt quite well. Having said that, the load is sufficiently heavy that we would recommend any shareholders keep a close eye on it.
