Is Oberoi Realty (NSE:OBEROIRLTY) A Risky Investment?

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Oberoi Realty Limited (NSE:OBEROIRLTY) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?

When Is Debt Dangerous?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does Oberoi Realty Carry?

You can click the graphic below for the historical numbers, but it shows that as of September 2021 Oberoi Realty had ₹20.9b of debt, an increase on ₹13.9b, over one year. On the flip side, it has ₹4.82b in cash leading to net debt of about ₹16.1b.

A Look At Oberoi Realty's Liabilities

The latest balance sheet data shows that Oberoi Realty had liabilities of ₹25.0b due within a year, and liabilities of ₹12.9b falling due after that. Offsetting this, it had ₹4.82b in cash and ₹5.52b in receivables that were due within 12 months. So its liabilities total ₹27.6b more than the combination of its cash and short-term receivables.

Given Oberoi Realty has a market capitalization of ₹329.9b, it's hard to believe these liabilities pose much threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Oberoi Realty has a low net debt to EBITDA ratio of only 1.3. And its EBIT covers its interest expense a whopping 28.9 times over. So you could argue it is no more threatened by its debt than an elephant is by a mouse. Another good sign is that Oberoi Realty has been able to increase its EBIT by 22% in twelve months, making it easier to pay down debt. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Oberoi Realty's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the last three years, Oberoi Realty saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

Based on what we've seen Oberoi Realty is not finding it easy, given its conversion of EBIT to free cash flow, but the other factors we considered give us cause to be optimistic. In particular, we are dazzled with its interest cover. When we consider all the elements mentioned above, it seems to us that Oberoi Realty is managing its debt quite well. But a word of caution: we think debt levels are high enough to justify ongoing monitoring. Above most other metrics, we think its important to track how fast earnings per share is growing, if at all.
