Xpro India (NSE:XPROINDIA) Could Be Struggling To Allocate Capital

Ideally, a business will show two trends; firstly a growing return on capital employed (ROCE) and secondly, an increasing amount of capital employed. Put simply, these types of businesses are compounding machines, meaning they are continually reinvesting their earnings at ever-higher rates of return. Although, when we looked at Xpro India (NSE:XPROINDIA), it didn't seem to tick all of these boxes.

Therefore, Xpro India has an ROCE of 6.7%. In absolute terms, that's a low return and it also under-performs the Chemicals industry average of 13%.

What The Trend Of ROCE Can Tell Us

We weren't thrilled with the trend because Xpro India's ROCE has reduced by 27% over the last five years, while the business employed 247% more capital. That being said, Xpro India raised some capital prior to their latest results being released, so that could partly explain the increase in capital employed. Xpro India probably hasn't received a full year of earnings yet from the new funds it raised, so these figures should be taken with a grain of salt.

On a side note, Xpro India has done well to pay down its current liabilities to 12% of total assets. That could partly explain why the ROCE has dropped. Effectively this means their suppliers or short-term creditors are funding less of the business, which reduces some elements of risk. Since the business is basically funding more of its operations with it's own money, you could argue this has made the business less efficient at generating ROCE.

In summary, Xpro India is reinvesting funds back into the business for growth but unfortunately it looks like sales haven't increased much just yet. Investors must think there's better things to come because the stock has knocked it out of the park, delivering a 10,164% gain to shareholders who have held over the last five years. But if the trajectory of these underlying trends continue, we think the likelihood of it being a multi-bagger from here isn't high.
