Does Welspun (NSE:WELCORP) Have A Healthy Balance Sheet?

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Welspun Corp Limited (NSE:WELCORP) does carry debt. But the more important question is: how much risk is that debt creating?

What Risk Does Debt Bring?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. How Much Debt Does Welspun Carry?

The image below, which you can click on for greater detail, shows that at March 2022 Welspun had debt of ₹20.2b, up from ₹7.71b in one year. But it also has ₹21.9b in cash to offset that, meaning it has ₹1.73b net cash.

A Look At Welspun's Liabilities

We can see from the most recent balance sheet that Welspun had liabilities of ₹29.1b falling due within a year, and liabilities of ₹17.4b due beyond that. Offsetting these obligations, it had cash of ₹21.9b as well as receivables valued at ₹8.15b due within 12 months. So it has liabilities totalling ₹16.3b more than its cash and near-term receivables, combined.

While this might seem like a lot, it is not so bad since Welspun has a market capitalization of ₹52.1b, and so it could probably strengthen its balance sheet by raising capital if it needed to. However, it is still worthwhile taking a close look at its ability to pay off debt. Despite its noteworthy liabilities, Welspun boasts net cash, so it's fair to say it does not have a heavy debt load!

Importantly, Welspun's EBIT fell a jaw-dropping 59% in the last twelve months. If that earnings trend continues then paying off its debt will be about as easy as herding cats on to a roller coaster. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. While Welspun has net cash on its balance sheet, it's still worth taking a look at its ability to convert earnings before interest and tax (EBIT) to free cash flow, to help us understand how quickly it is building (or eroding) that cash balance.
