Does Ramco Industries (NSE:RAMCOIND) Have A Healthy Balance Sheet?

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Ramco Industries Limited (NSE:RAMCOIND) makes use of debt. But the more important question is: how much risk is that debt creating?

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we think about a company's use of debt, we first look at cash and debt together.

What Is Ramco Industries's Debt?

You can click the graphic below for the historical numbers, but it shows that Ramco Industries had ₹1.42b of debt in March 2021, down from ₹2.38b, one year before. However, it also had ₹792.9m in cash, and so its net debt is ₹625.3m.

A Look At Ramco Industries' Liabilities

According to the last reported balance sheet, Ramco Industries had liabilities of ₹4.45b due within 12 months, and liabilities of ₹720.5m due beyond 12 months. On the other hand, it had cash of ₹792.9m and ₹1.75b worth of receivables due within a year. So it has liabilities totalling ₹2.63b more than its cash and near-term receivables, combined.

Of course, Ramco Industries has a market capitalization of ₹28.4b, so these liabilities are probably manageable. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Ramco Industries's net debt is only 0.32 times its EBITDA. And its EBIT covers its interest expense a whopping 16.8 times over. So you could argue it is no more threatened by its debt than an elephant is by a mouse. Even more impressive was the fact that Ramco Industries grew its EBIT by 120% over twelve months. That boost will make it even easier to pay down debt going forward. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Ramco Industries will need earnings to service that debt. So when considering debt, it's definitely worth looking at the earnings trend. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. In the last three years, Ramco Industries's free cash flow amounted to 40% of its EBIT, less than we'd expect. That's not great, when it comes to paying down debt.

Our View

The good news is that Ramco Industries's demonstrated ability to cover its interest expense with its EBIT delights us like a fluffy puppy does a toddler. And that's just the beginning of the good news since its EBIT growth rate is also very heartening. Zooming out, Ramco Industries seems to use debt quite reasonably; and that gets the nod from us. While debt does bring risk, when used wisely it can also bring a higher return on equity.
