Why It Might Not Make Sense To Buy The Peria Karamalai Tea and Produce Company Limited (NSE:PKTEA) For Its Upcoming Dividend

Some investors rely on dividends for growing their wealth, and if you're one of those dividend sleuths, you might be intrigued to know that The Peria Karamalai Tea and Produce Company Limited (NSE:PKTEA) is about to go ex-dividend in just 3 days. The ex-dividend date is commonly two business days before the record date, which is the cut-off date for shareholders to be present on the company's books to be eligible for a dividend payment. The ex-dividend date is important because any transaction on a stock needs to have been settled before the record date in order to be eligible for a dividend. Meaning, you will need to purchase Peria Karamalai Tea and Produce's shares before the 12th of September to receive the dividend, which will be paid on the 20th of October.

The company's upcoming dividend is ₹1.00 a share, following on from the last 12 months, when the company distributed a total of ₹1.00 per share to shareholders. Based on the last year's worth of payments, Peria Karamalai Tea and Produce stock has a trailing yield of around 0.1% on the current share price of ₹769.65. We love seeing companies pay a dividend, but it's also important to be sure that laying the golden eggs isn't going to kill our golden goose! So we need to check whether the dividend payments are covered, and if earnings are growing.

Dividends are typically paid from company earnings. If a company pays more in dividends than it earned in profit, then the dividend could be unsustainable. Peria Karamalai Tea and Produce distributed an unsustainably high 128% of its profit as dividends to shareholders last year. Without extenuating circumstances, we'd consider the dividend at risk of a cut. That said, even highly profitable companies sometimes might not generate enough cash to pay the dividend, which is why we should always check if the dividend is covered by cash flow.

It's disappointing to see that the dividend was not covered by profits, but cash is more important from a dividend sustainability perspective, and Peria Karamalai Tea and Produce fortunately did generate enough cash to fund its dividend. Still, if the company repeatedly paid a dividend greater than its profits, we'd be concerned. Very few companies are able to sustainably pay dividends larger than their reported earnings.

Have Earnings And Dividends Been Growing?

Stocks with flat earnings can still be attractive dividend payers, but it is important to be more conservative with your approach and demand a greater margin for safety when it comes to dividend sustainability. If earnings decline and the company is forced to cut its dividend, investors could watch the value of their investment go up in smoke. With that in mind, we're not enthused to see that Peria Karamalai Tea and Produce's earnings per share have remained effectively flat over the past five years. It's better than seeing them drop, certainly, but over the long term, all of the best dividend stocks are able to meaningfully grow their earnings per share.

The main way most investors will assess a company's dividend prospects is by checking the historical rate of dividend growth. In the last 10 years, Peria Karamalai Tea and Produce has lifted its dividend by approximately 2.9% a year on average.

To Sum It Up

Is Peria Karamalai Tea and Produce an attractive dividend stock, or better left on the shelf? Earnings per share are effectively flat, plus Peria Karamalai Tea and Produce's dividend is not well covered by either earnings or cash flow, which is not great. It's not an attractive combination from a dividend perspective, and we're inclined to pass on this one for the time being.

With that in mind though, if the poor dividend characteristics of Peria Karamalai Tea and Produce don't faze you, it's worth being mindful of the risks involved with this business.
