We're Interested To See How China Youzan (HKG:8083) Uses Its Cash Hoard To Grow
We can readily understand why investors are attracted to unprofitable companies. For example, China Youzan (HKG:8083) shareholders have done very well over the last year, with the share price soaring by 572%. Nonetheless, only a fool would ignore the risk that a loss making company burns through its cash too quickly.
Given its strong share price performance, we think it's worthwhile for China Youzan shareholders to consider whether its cash burn is concerning. For the purpose of this article, we'll define cash burn as the amount of cash the company is spending each year to fund its growth (also called its negative free cash flow). Does China Youzan Have A Long Cash Runway?
A company's cash runway is the amount of time it would take to burn through its cash reserves at its current cash burn rate. In June 2020, China Youzan had CN¥1.8b in cash, and was debt-free. In the last year, its cash burn was CN¥270m. So it had a cash runway of about 6.9 years from June 2020. Importantly, though, analysts think that China Youzan will reach cashflow breakeven before then. In that case, it may never reach the end of its cash runway. How Well Is China Youzan Growing?
Happily, China Youzan is travelling in the right direction when it comes to its cash burn, which is down 74% over the last year. And there's no doubt that the inspiriting revenue growth of 72% assisted in that improvement. Overall, we'd say its growth is rather impressive. Clearly, however, the crucial factor is whether the company will grow its business going forward. For that reason, it makes a lot of sense to take a look at our analyst forecasts for the company.
How Easily Can China Youzan Raise Cash?
There's no doubt China Youzan seems to be in a fairly good position, when it comes to managing its cash burn, but even if it's only hypothetical, it's always worth asking how easily it could raise more money to fund growth. Generally speaking, a listed business can raise new cash through issuing shares or taking on debt. Commonly, a business will sell new shares in itself to raise cash and drive growth. We can compare a company's cash burn to its market capitalisation to get a sense for how many new shares a company would have to issue to fund one year's operations.
Since it has a market capitalisation of CN¥58b, China Youzan's CN¥270m in cash burn equates to about 0.5% of its market value. That means it could easily issue a few shares to fund more growth, and might well be in a position to borrow cheaply.
How Risky Is China Youzan's Cash Burn Situation?
As you can probably tell by now, we're not too worried about China Youzan's cash burn. For example, we think its revenue growth suggests that the company is on a good path. But it's fair to say that its cash burn reduction was also very reassuring. It's clearly very positive to see that analysts are forecasting the company will break even fairly soon. Taking all the factors in this report into account, we're not at all worried about its cash burn, as the business appears well capitalized to spend as needs be.
