When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Hang Lung Properties Limited (HKG:101) does use debt in its business. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. We can see from the most recent balance sheet that Hang Lung Properties had liabilities of HK$15.6b falling due within a year, and liabilities of HK$62.7b due beyond that. On the other hand, it had cash of HK$6.91b and HK$3.11b worth of receivables due within a year. So it has liabilities totalling HK$68.3b more than its cash and near-term receivables, combined.
The deficiency here weighs heavily on the HK$39.6b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. On the face of it, Hang Lung Properties's net debt to EBITDA left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. Overall, it seems to us that Hang Lung Properties's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. There's no doubt that we learn most about debt from the balance sheet.
