So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Zijin Mining Group Company Limited (HKG:2899) makes use of debt. But the real question is whether this debt is making the company risky.
What Risk Does Debt Bring?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. You can click the graphic below for the historical numbers, but it shows that as of March 2024 Zijin Mining Group had CN¥147.1b of debt, an increase on CN¥128.6b, over one year. However, it does have CN¥26.6b in cash offsetting this, leading to net debt of about CN¥120.5b.
How Healthy Is Zijin Mining Group's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Zijin Mining Group had liabilities of CN¥87.4b due within 12 months and liabilities of CN¥120.1b due beyond that. Offsetting these obligations, it had cash of CN¥26.6b as well as receivables valued at CN¥14.9b due within 12 months. So its liabilities total CN¥165.9b more than the combination of its cash and short-term receivables.
While this might seem like a lot, it is not so bad since Zijin Mining Group has a huge market capitalization of CN¥419.7b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Zijin Mining Group's net debt is 2.9 times its EBITDA, which is a significant but still reasonable amount of leverage. But its EBIT was about 1k times its interest expense, implying the company isn't really paying a high cost to maintain that level of debt. Even were the low cost to prove unsustainable, that is a good sign. We saw Zijin Mining Group grow its EBIT by 7.4% in the last twelve months. Whilst that hardly knocks our socks off it is a positive when it comes to debt. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Zijin Mining Group's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it's worth checking how much of that EBIT is backed by free cash flow. But the other factors we noted above weren't so encouraging. For instance it seems like it has to struggle a bit to convert EBIT to free cash flow. Looking at all this data makes us feel a little cautious about Zijin Mining Group's debt levels. While debt does have its upside in higher potential returns, we think shareholders should definitely consider how debt levels might make the stock more risky.
