Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Success Universe Group Limited (HKG:487) makes use of debt. But the more important question is: how much risk is that debt creating?
Why Does Debt Bring Risk?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

How Much Debt Does Success Universe Group Carry?
As you can see below, at the end of June 2024, Success Universe Group had HK$483.1m of debt, up from HK$437.2m a year ago. Click the image for more detail. On the flip side, it has HK$211.6m in cash leading to net debt of about HK$271.5m.
A Look At Success Universe Group's Liabilities
According to the last reported balance sheet, Success Universe Group had liabilities of HK$291.8m due within 12 months, and liabilities of HK$217.4m due beyond 12 months. Offsetting this, it had HK$211.6m in cash and HK$13.6m in receivables that were due within 12 months. So its liabilities total HK$283.9m more than the combination of its cash and short-term receivables.
While this might seem like a lot, it is not so bad since Success Universe Group has a market capitalization of HK$502.5m, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk. When analysing debt levels, the balance sheet is the obvious place to start. But you can't view debt in total isolation; since Success Universe Group will need earnings to service that debt. So when considering debt, it's definitely worth looking at the earnings trend. In the last year Success Universe Group had a loss before interest and tax, and actually shrunk its revenue by 49%, to HK$66m. That makes us nervous, to say the least.
Caveat Emptor
While Success Universe Group's falling revenue is about as heartwarming as a wet blanket, arguably its earnings before interest and tax (EBIT) loss is even less appealing. To be specific the EBIT loss came in at HK$50m. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. However, it doesn't help that it burned through HK$22m of cash over the last year. So suffice it to say we do consider the stock to be risky. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
