These Return Metrics Don't Make Beijing Jingkelong (HKG:814) Look Too Strong

What financial metrics can indicate to us that a company is maturing or even in decline? Businesses in decline often have two underlying trends, firstly, a declining return on capital employed (ROCE) and a declining base of capital employed. This reveals that the company isn't compounding shareholder wealth because returns are falling and its net asset base is shrinking. On that note, looking into Beijing Jingkelong (HKG:814), we weren't too upbeat about how things were going.

Return On Capital Employed (ROCE): What Is It?

If you haven't worked with ROCE before, it measures the 'return' (pre-tax profit) a company generates from capital employed in its business. Analysts use this formula to calculate it for Beijing Jingkelong:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.024 = CN¥61m ÷ (CN¥7.5b - CN¥5.0b) (Based on the trailing twelve months to June 2023).

So, Beijing Jingkelong has an ROCE of 2.4%. Ultimately, that's a low return and it under-performs the Consumer Retailing industry average of 9.6%.

While the past is not representative of the future, it can be helpful to know how a company has performed historically, which is why we have this chart above. So How Is Beijing Jingkelong's ROCE Trending?

We are a bit worried about the trend of returns on capital at Beijing Jingkelong. Unfortunately the returns on capital have diminished from the 15% that they were earning five years ago. Meanwhile, capital employed in the business has stayed roughly the flat over the period. This combination can be indicative of a mature business that still has areas to deploy capital, but the returns received aren't as high due potentially to new competition or smaller margins. If these trends continue, we wouldn't expect Beijing Jingkelong to turn into a multi-bagger.

Another thing to note, Beijing Jingkelong has a high ratio of current liabilities to total assets of 66%. This effectively means that suppliers (or short-term creditors) are funding a large portion of the business, so just be aware that this can introduce some elements of risk. While it's not necessarily a bad thing, it can be beneficial if this ratio is lower.

Our Take On Beijing Jingkelong's ROCE

In the end, the trend of lower returns on the same amount of capital isn't typically an indication that we're looking at a growth stock. Investors haven't taken kindly to these developments, since the stock has declined 65% from where it was five years ago. Unless there is a shift to a more positive trajectory in these metrics, we would look elsewhere.
