Is Standard Development Group (HKG:1867) A Risky Investment?

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Standard Development Group Limited (HKG:1867) makes use of debt. But is this debt a concern to shareholders?

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. How Healthy Is Standard Development Group's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Standard Development Group had liabilities of HK$196.7m due within 12 months and liabilities of HK$109.6m due beyond that. Offsetting this, it had HK$17.6m in cash and HK$104.2m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by HK$184.5m.

While this might seem like a lot, it is not so bad since Standard Development Group has a market capitalization of HK$403.4m, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk. When analysing debt levels, the balance sheet is the obvious place to start. Over 12 months, Standard Development Group made a loss at the EBIT level, and saw its revenue drop to HK$229m, which is a fall of 30%. To be frank that doesn't bode well.

Caveat Emptor

While Standard Development Group's falling revenue is about as heartwarming as a wet blanket, arguably its earnings before interest and tax (EBIT) loss is even less appealing. Indeed, it lost HK$40m at the EBIT level. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. So we think its balance sheet is a little strained, though not beyond repair. However, it doesn't help that it burned through HK$138m of cash over the last year. So in short it's a really risky stock. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
