Some Investors May Be Worried About China Communications Services' (HKG:552) Returns On Capital

What are the early trends we should look for to identify a stock that could multiply in value over the long term? Firstly, we'd want to identify a growing return on capital employed (ROCE) and then alongside that, an ever-increasing base of capital employed. If you see this, it typically means it's a company with a great business model and plenty of profitable reinvestment opportunities. Although, when we looked at China Communications Services (HKG:552), it didn't seem to tick all of these boxes.

Understanding Return On Capital Employed (ROCE)

If you haven't worked with ROCE before, it measures the 'return' (pre-tax profit) a company generates from capital employed in its business. The formula for this calculation on China Communications Services is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.049 = CN¥2.3b ÷ (CN¥128b - CN¥81b) (Based on the trailing twelve months to June 2024).

Thus, China Communications Services has an ROCE of 4.9%. In absolute terms, that's a low return but it's around the Construction industry average of 5.7%.

How Are Returns Trending?

When we looked at the ROCE trend at China Communications Services, we didn't gain much confidence. Around five years ago the returns on capital were 7.5%, but since then they've fallen to 4.9%. However it looks like China Communications Services might be reinvesting for long term growth because while capital employed has increased, the company's sales haven't changed much in the last 12 months. It's worth keeping an eye on the company's earnings from here on to see if these investments do end up contributing to the bottom line.

On a separate but related note, it's important to know that China Communications Services has a current liabilities to total assets ratio of 63%, which we'd consider pretty high. This effectively means that suppliers (or short-term creditors) are funding a large portion of the business, so just be aware that this can introduce some elements of risk. Ideally we'd like to see this reduce as that would mean fewer obligations bearing risks.

The Key Takeaway

In summary, China Communications Services is reinvesting funds back into the business for growth but unfortunately it looks like sales haven't increased much just yet. And investors may be recognizing these trends since the stock has only returned a total of 2.8% to shareholders over the last five years. Therefore, if you're looking for a multi-bagger, we'd propose looking at other options.
