Is S&U plc's (LON:SUS) P/E Ratio Really That Good?

Want to participate in a short research study? Help shape the future of investing tools and you could win a $250 gift card!

The goal of this article is to teach you how to use price to earnings ratios (P/E ratios). We'll look at S&U plc's (LON:SUS) P/E ratio and reflect on what it tells us about the company's share price. S&U has a P/E ratio of 10.08, based on the last twelve months. That means that at current prices, buyers pay £10.08 for every £1 in trailing yearly profits.

How Do You Calculate A P/E Ratio?

The formula for P/E is:

Price to Earnings Ratio = Share Price ÷ Earnings per Share (EPS)

Or for S&U:

P/E of 10.08 = £23.5 ÷ £2.33 (Based on the year to January 2019.)

Is A High Price-to-Earnings Ratio Good?

The higher the P/E ratio, the higher the price tag of a business, relative to its trailing earnings. That isn't a good or a bad thing on its own, but a high P/E means that buyers have a higher opinion of the business's prospects, relative to stocks with a lower P/E.

How Growth Rates Impact P/E Ratios

Probably the most important factor in determining what P/E a company trades on is the earnings growth. When earnings grow, the 'E' increases, over time. And in that case, the P/E ratio itself will drop rather quickly. Then, a lower P/E should attract more buyers, pushing the share price up.

S&U increased earnings per share by an impressive 14% over the last twelve months. And earnings per share have improved by 16% annually, over the last five years. So one might expect an above average P/E ratio.

Does S&U Have A Relatively High Or Low P/E For Its Industry?

The P/E ratio essentially measures market expectations of a company. We can see in the image below that the average P/E (11.5) for companies in the consumer finance industry is higher than S&U's P/E.

This suggests that market participants think S&U will underperform other companies in its industry. While current expectations are low, the stock could be undervalued if the situation is better than the market assumes. You should delve deeper. Don't Forget: The P/E Does Not Account For Debt or Bank Deposits

Don't forget that the P/E ratio considers market capitalization. In other words, it does not consider any debt or cash that the company may have on the balance sheet. In theory, a company can lower its future P/E ratio by using cash or debt to invest in growth.

Such expenditure might be good or bad, in the long term, but the point here is that the balance sheet is not reflected by this ratio.

S&U's Balance Sheet

S&U has net debt equal to 38% of its market cap. You'd want to be aware of this fact, but it doesn't bother us.

The Verdict On S&U's P/E Ratio

S&U's P/E is 10.1 which is below average (16.2) in the GB market. The company hasn't stretched its balance sheet, and earnings growth was good last year. If it continues to grow, then the current low P/E may prove to be unjustified.

Investors should be looking to buy stocks that the market is wrong about. If it is underestimating a company, investors can make money by buying and holding the shares until the market corrects itself.
