Can Severfield plc's (LON:SFR) Weak Financials Pull The Plug On The Stock's Current Momentum On Its Share Price?
Severfield's (LON:SFR) stock is up by a considerable 40% over the past three months. We, however wanted to have a closer look at its key financial indicators as the markets usually pay for long-term fundamentals, and in this case, they don't look very promising. Specifically, we decided to study Severfield's ROE in this article.
Return on equity or ROE is a key measure used to assess how efficiently a company's management is utilizing the company's capital. In simpler terms, it measures the profitability of a company in relation to shareholder's equity.

How Is ROE Calculated?
ROE can be calculated by using the formula:
Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity
So, based on the above formula, the ROE for Severfield is:
7.2% = UK£16m ÷ UK£221m (Based on the trailing twelve months to March 2024).
The 'return' refers to a company's earnings over the last year. That means that for every £1 worth of shareholders' equity, the company generated £0.07 in profit.
What Has ROE Got To Do With Earnings Growth?
We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. Based on how much of its profits the company chooses to reinvest or "retain", we are then able to evaluate a company's future ability to generate profits. Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don't necessarily bear these characteristics.
Severfield's Earnings Growth And 7.2% ROE
When you first look at it, Severfield's ROE doesn't look that attractive. We then compared the company's ROE to the broader industry and were disappointed to see that the ROE is lower than the industry average of 11%. As a result, Severfield's flat net income growth over the past five years doesn't come as a surprise given its lower ROE.
We then compared Severfield's net income growth with the industry and found that the company's growth figure is lower than the average industry growth rate of 11% in the same 5-year period, which is a bit concerning.

It’s important for an investor to know whether the market has priced in the company's expected earnings growth (or decline). Is Severfield Using Its Retained Earnings Effectively?
The high three-year median payout ratio of 53% (meaning, the company retains only 47% of profits) for Severfield suggests that the company's earnings growth was miniscule as a result of paying out a majority of its earnings.
Additionally, Severfield has paid dividends over a period of nine years, which means that the company's management is determined to pay dividends even if it means little to no earnings growth. Existing analyst estimates suggest that the company's future payout ratio is expected to drop to 41% over the next three years. The fact that the company's ROE is expected to rise to 12% over the same period is explained by the drop in the payout ratio.

Overall, we would be extremely cautious before making any decision on Severfield. As a result of its low ROE and lack of much reinvestment into the business, the company has seen a disappointing earnings growth rate.
