These Return Metrics Don't Make Enagás (BME:ENG) Look Too Strong

Ignoring the stock price of a company, what are the underlying trends that tell us a business is past the growth phase? A business that's potentially in decline often shows two trends, a return on capital employed (ROCE) that's declining, and a base of capital employed that's also declining. This reveals that the company isn't compounding shareholder wealth because returns are falling and its net asset base is shrinking. Having said that, after a brief look, Enagás (BME:ENG) we aren't filled with optimism, but let's investigate further.

What Is Return On Capital Employed (ROCE)?

Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. The formula for this calculation on Enagás is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.048 = €298m ÷ (€7.6b - €1.4b) (Based on the trailing twelve months to September 2024).

Therefore, Enagás has an ROCE of 4.8%. In absolute terms, that's a low return but it's around the Gas Utilities industry average of 5.7%.

What Can We Tell From Enagás' ROCE Trend?

In terms of Enagás' historical ROCE trend, it isn't fantastic. To be more specific, today's ROCE was 7.4% five years ago but has since fallen to 4.8%. In addition to that, Enagás is now employing 22% less capital than it was five years ago. The fact that both are shrinking is an indication that the business is going through some tough times. If these underlying trends continue, we wouldn't be too optimistic going forward.

On a side note, Enagás' current liabilities have increased over the last five years to 18% of total assets, effectively distorting the ROCE to some degree. If current liabilities hadn't increased as much as they did, the ROCE could actually be even lower. Keep an eye on this ratio, because the business could encounter some new risks if this metric gets too high.

The Key Takeaway

In short, lower returns and decreasing amounts capital employed in the business doesn't fill us with confidence. Long term shareholders who've owned the stock over the last five years have experienced a 18% depreciation in their investment, so it appears the market might not like these trends either. With underlying trends that aren't great in these areas, we'd consider looking elsewhere.

One more thing: We've identified 2 warning signs with Enagás (at least 1 which is potentially serious) , and understanding them would certainly be useful.
