Gestamp Automoción (BME:GEST) Has A Somewhat Strained Balance Sheet

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies Gestamp Automoción, S.A. (BME:GEST) makes use of debt. But the more important question is: how much risk is that debt creating?

When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. As you can see below, Gestamp Automoción had €3.42b of debt at December 2021, down from €4.41b a year prior. However, because it has a cash reserve of €1.54b, its net debt is less, at about €1.89b.

How Strong Is Gestamp Automoción's Balance Sheet?

The latest balance sheet data shows that Gestamp Automoción had liabilities of €2.82b due within a year, and liabilities of €3.60b falling due after that. Offsetting these obligations, it had cash of €1.54b as well as receivables valued at €1.16b due within 12 months. So it has liabilities totalling €3.72b more than its cash and near-term receivables, combined.

This deficit casts a shadow over the €1.67b company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. After all, Gestamp Automoción would likely require a major re-capitalisation if it had to pay its creditors today.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

While Gestamp Automoción's low debt to EBITDA ratio of 1.5 suggests only modest use of debt, the fact that EBIT only covered the interest expense by 2.7 times last year does give us pause. But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. Pleasingly, Gestamp Automoción is growing its EBIT faster than former Australian PM Bob Hawke downs a yard glass, boasting a 520% gain in the last twelve months. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Gestamp Automoción can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the most recent three years, Gestamp Automoción recorded free cash flow worth 58% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This free cash flow puts the company in a good position to pay down debt, when appropriate.

Our View

Gestamp Automoción's level of total liabilities and interest cover definitely weigh on it, in our esteem. But its EBIT growth rate tells a very different story, and suggests some resilience. Taking the abovementioned factors together we do think Gestamp Automoción's debt poses some risks to the business. While that debt can boost returns, we think the company has enough leverage now. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
