Endor (MUN:E2N) Might Become A Compounding Machine

What are the early trends we should look for to identify a stock that could multiply in value over the long term? Firstly, we'll want to see a proven return on capital employed (ROCE) that is increasing, and secondly, an expanding base of capital employed. If you see this, it typically means it's a company with a great business model and plenty of profitable reinvestment opportunities. So, when we ran our eye over Endor's (MUN:E2N) trend of ROCE, we really liked what we saw.

Understanding Return On Capital Employed (ROCE)

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. To calculate this metric for Endor, this is the formula:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.46 = €20m ÷ (€59m - €14m) (Based on the trailing twelve months to December 2020).

Therefore, Endor has an ROCE of 46%. In absolute terms that's a great return and it's even better than the Tech industry average of 7.8%.

The Trend Of ROCE

Endor deserves to be commended in regards to it's returns. The company has employed 902% more capital in the last five years, and the returns on that capital have remained stable at 46%. Now considering ROCE is an attractive 46%, this combination is actually pretty appealing because it means the business can consistently put money to work and generate these high returns. If these trends can continue, it wouldn't surprise us if the company became a multi-bagger.

On another note, while the change in ROCE trend might not scream for attention, it's interesting that the current liabilities have actually gone up over the last five years. This is intriguing because if current liabilities hadn't increased to 24% of total assets, this reported ROCE would probably be less than46% because total capital employed would be higher.The 46% ROCE could be even lower if current liabilities weren't 24% of total assets, because the the formula would show a larger base of total capital employed. With that in mind, just be wary if this ratio increases in the future, because if it gets particularly high, this brings with it some new elements of risk.

The Bottom Line

In summary, we're delighted to see that Endor has been compounding returns by reinvesting at consistently high rates of return, as these are common traits of a multi-bagger. And long term investors would be thrilled with the 1,931% return they've received over the last five years. So even though the stock might be more "expensive" than it was before, we think the strong fundamentals warrant this stock for further research.

Like most companies, Endor does come with some risks, and we've found 2 warning signs that you should be aware of.

Razors, glasses, mattresses, all toppled by direct-to-consumer upstarts. Beer wasn't. A 90-year-old law is why.

Forget beer. Wine volume is down the drain and it has direct-to-consumer shipping in most states. The category with the freest distribution is falling fastest.

Funny. Beer sales aren't growing anymore. A toll booth in a shrinking market may not be a great choice to invest.
