Additional Considerations Required While Assessing Elmos Semiconductor's (ETR:ELG) Strong Earnings

Examining Cashflow Against Elmos Semiconductor's Earnings

Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. This ratio tells us how much of a company's profit is not backed by free cashflow.

That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".

Over the twelve months to December 2024, Elmos Semiconductor recorded an accrual ratio of 0.34. Therefore, we know that it's free cashflow was significantly lower than its statutory profit, raising questions about how useful that profit figure really is. In the last twelve months it actually had negative free cash flow, with an outflow of €51m despite its profit of €128.7m, mentioned above. We also note that Elmos Semiconductor's free cash flow was actually negative last year as well, so we could understand if shareholders were bothered by its outflow of €51m.

As we have made quite clear, we're a bit worried that Elmos Semiconductor didn't back up the last year's profit with free cashflow. As a result, we think it may well be the case that Elmos Semiconductor's underlying earnings power is lower than its statutory profit. But the good news is that its EPS growth over the last three years has been very impressive. Leverage on its own is close to useless as a screen right now, because so much corporate debt was termed out at 2 to 3% and has not repriced. A business at three times leverage with nothing due until 2031 is in a completely different position from the same ratio rolling next year. Screen on weighted average maturity and the schedule behind it.
