Here's Why ENN Natural GasLtd (SHSE:600803) Has A Meaningful Debt Burden
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that ENN Natural Gas Co.,Ltd. (SHSE:600803) does have debt on its balance sheet. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is ENN Natural GasLtd's Net Debt?
You can click the graphic below for the historical numbers, but it shows that ENN Natural GasLtd had CN¥37.5b of debt in March 2024, down from CN¥39.1b, one year before. However, it also had CN¥21.2b in cash, and so its net debt is CN¥16.2b.
How Healthy Is ENN Natural GasLtd's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that ENN Natural GasLtd had liabilities of CN¥45.5b due within 12 months and liabilities of CN¥30.6b due beyond that. On the other hand, it had cash of CN¥21.2b and CN¥11.0b worth of receivables due within a year. So it has liabilities totalling CN¥43.9b more than its cash and near-term receivables, combined.
This deficit is considerable relative to its market capitalization of CN¥59.0b, so it does suggest shareholders should keep an eye on ENN Natural GasLtd's use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
ENN Natural GasLtd has a low debt to EBITDA ratio of only 0.99. But the really cool thing is that it actually managed to receive more interest than it paid, over the last year. So it's fair to say it can handle debt like a hotshot teppanyaki chef handles cooking. But the bad news is that ENN Natural GasLtd has seen its EBIT plunge 18% in the last twelve months. We think hat kind of performance, if repeated frequently, could well lead to difficulties for the stock. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine ENN Natural GasLtd's ability to maintain a healthy balance sheet going forward. So if you want to see what the professionals think, you might find this free report on analyst profit forecasts to be interesting.
But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. In the last three years, ENN Natural GasLtd's free cash flow amounted to 39% of its EBIT, less than we'd expect. That's not great, when it comes to paying down debt.
Our View
Neither ENN Natural GasLtd's ability to grow its EBIT nor its level of total liabilities gave us confidence in its ability to take on more debt. But the good news is it seems to be able to cover its interest expense with its EBIT with ease. We should also note that Gas Utilities industry companies like ENN Natural GasLtd commonly do use debt without problems. Taking the abovementioned factors together we do think ENN Natural GasLtd's debt poses some risks to the business. While that debt can boost returns, we think the company has enough leverage now. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
