We Think Inner Mongolia OJing Science & Technology (SZSE:001269) Is Taking Some Risk With Its Debt

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Inner Mongolia OJing Science & Technology Co., Ltd. (SZSE:001269) does carry debt. But the more important question is: how much risk is that debt creating?

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Zooming in on the latest balance sheet data, we can see that Inner Mongolia OJing Science & Technology had liabilities of CN¥763.9m due within 12 months and liabilities of CN¥474.3m due beyond that. Offsetting these obligations, it had cash of CN¥391.5m as well as receivables valued at CN¥441.6m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥405.1m.

Given Inner Mongolia OJing Science & Technology has a market capitalization of CN¥5.08b, it's hard to believe these liabilities pose much threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). But on the bright side, its level of total liabilities is a good sign, and makes us more optimistic. We're quite clear that we consider Inner Mongolia OJing Science & Technology to be really rather risky, as a result of its balance sheet health. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. There's no doubt that we learn most about debt from the balance sheet.
