Is COLTENE Holding (VTX:CLTN) Using Too Much Debt?

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies COLTENE Holding AG (VTX:CLTN) makes use of debt. But is this debt a concern to shareholders?

When Is Debt Dangerous?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. As you can see below, COLTENE Holding had CHF58.6m of debt at June 2021, down from CHF79.1m a year prior. However, because it has a cash reserve of CHF28.2m, its net debt is less, at about CHF30.4m.

A Look At COLTENE Holding's Liabilities

Zooming in on the latest balance sheet data, we can see that COLTENE Holding had liabilities of CHF91.3m due within 12 months and liabilities of CHF6.26m due beyond that. Offsetting these obligations, it had cash of CHF28.2m as well as receivables valued at CHF43.6m due within 12 months. So its liabilities total CHF25.7m more than the combination of its cash and short-term receivables.

Even more impressive was the fact that COLTENE Holding grew its EBIT by 155% over twelve months. That boost will make it even easier to pay down debt going forward. There's no doubt that we learn most about debt from the balance sheet. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the most recent three years, COLTENE Holding recorded free cash flow worth 50% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This cold hard cash means it can reduce its debt when it wants to.

COLTENE Holding's interest cover suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. And the good news does not stop there, as its EBIT growth rate also supports that impression! Overall, we don't think COLTENE Holding is taking any bad risks, as its debt load seems modest. So the balance sheet looks pretty healthy, to us.
