There's no doubt that money can be made by owning shares of unprofitable businesses. Indeed, BELLUS Health (TSE:BLU) stock is up 201% in the last year, providing strong gains for shareholders. Having said that, unprofitable companies are risky because they could potentially burn through all their cash and become distressed.

So notwithstanding the buoyant share price, we think it's well worth asking whether BELLUS Health's cash burn is too risky. In this article, we define cash burn as its annual (negative) free cash flow, which is the amount of money a company spends each year to fund its growth. Let's start with an examination of the business' cash, relative to its cash burn.

When Might BELLUS Health Run Out Of Money?

A company's cash runway is calculated by dividing its cash hoard by its cash burn. In June 2022, BELLUS Health had US$220m in cash, and was debt-free. In the last year, its cash burn was US$64m. Therefore, from June 2022 it had 3.5 years of cash runway. Importantly, analysts think that BELLUS Health will reach cashflow breakeven in 4 years. That means unless the company reduces its cash burn quickly, it may well look to raise more cash. Depicted below, you can see how its cash holdings have changed over time.

How Is BELLUS Health's Cash Burn Changing Over Time?

In our view, BELLUS Health doesn't yet produce significant amounts of operating revenue, since it reported just US$16k in the last twelve months. Therefore, for the purposes of this analysis we'll focus on how the cash burn is tracking. During the last twelve months, its cash burn actually ramped up 59%. Oftentimes, increased cash burn simply means a company is accelerating its business development, but one should always be mindful that this causes the cash runway to shrink. Clearly, however, the crucial factor is whether the company will grow its business going forward. For that reason, it makes a lot of sense to take a look at our analyst forecasts for the company.

How Easily Can BELLUS Health Raise Cash?

While BELLUS Health does have a solid cash runway, its cash burn trajectory may have some shareholders thinking ahead to when the company may need to raise more cash. Companies can raise capital through either debt or equity. Many companies end up issuing new shares to fund future growth. By comparing a company's annual cash burn to its total market capitalisation, we can estimate roughly how many shares it would have to issue in order to run the company for another year (at the same burn rate).

Since it has a market capitalisation of US$1.4b, BELLUS Health's US$64m in cash burn equates to about 4.4% of its market value. Given that is a rather small percentage, it would probably be really easy for the company to fund another year's growth by issuing some new shares to investors, or even by taking out a loan.

How Risky Is BELLUS Health's Cash Burn Situation?

As you can probably tell by now, we're not too worried about BELLUS Health's cash burn. For example, we think its cash runway suggests that the company is on a good path. While its increasing cash burn wasn't great, the other factors mentioned in this article more than make up for weakness on that measure.
