MaxiTRANS Industries (ASX:MXI) Use Of Debt Could Be Considered Risky

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that MaxiTRANS Industries Limited (ASX:MXI) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

How Much Debt Does MaxiTRANS Industries Carry?

The image below, which you can click on for greater detail, shows that MaxiTRANS Industries had debt of AU$43.5m at the end of June 2019, a reduction from AU$50.7m over a year. However, it also had AU$11.9m in cash, and so its net debt is AU$31.6m.

How Healthy Is MaxiTRANS Industries's Balance Sheet?

According to the last reported balance sheet, MaxiTRANS Industries had liabilities of AU$59.8m due within 12 months, and liabilities of AU$44.7m due beyond 12 months. Offsetting this, it had AU$11.9m in cash and AU$43.1m in receivables that were due within 12 months. So its liabilities total AU$49.4m more than the combination of its cash and short-term receivables.

When you consider that this deficiency exceeds the company's AU$42.6m market capitalization, you might well be inclined to review the balance sheet intently. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

While we wouldn't worry about MaxiTRANS Industries's net debt to EBITDA ratio of 4.7, we think its super-low interest cover of 1.2 times is a sign of high leverage. It seems that the business incurs large depreciation and amortisation charges, so maybe its debt load is heavier than it would first appear, since EBITDA is arguably a generous measure of earnings. It seems clear that the cost of borrowing money is negatively impacting returns for shareholders, of late. Worse, MaxiTRANS Industries's EBIT was down 80% over the last year. If earnings continue to follow that trajectory, paying off that debt load will be harder than convincing us to run a marathon in the rain. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine MaxiTRANS Industries's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, MaxiTRANS Industries burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

To be frank both MaxiTRANS Industries's conversion of EBIT to free cash flow and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. And furthermore, its net debt to EBITDA also fails to instill confidence. Considering all the factors previously mentioned, we think that MaxiTRANS Industries really is carrying too much debt. To our minds, that means the stock is rather high risk, and probably one to avoid; but to each their own (investing) style. Given our concerns about MaxiTRANS Industries's debt levels, it seems only prudent to check if insiders have been ditching the stock.
