David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies Ottakringer Getränke AG (VIE:OTS) makes use of debt. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

How Strong Is Ottakringer Getränke's Balance Sheet?

We can see from the most recent balance sheet that Ottakringer Getränke had liabilities of €113.1m falling due within a year, and liabilities of €44.4m due beyond that. On the other hand, it had cash of €1.08m and €48.8m worth of receivables due within a year. So its liabilities total €107.6m more than the combination of its cash and short-term receivables.

While this might seem like a lot, it is not so bad since Ottakringer Getränke has a market capitalization of €389.6m, and so it could probably strengthen its balance sheet by raising capital if it needed to. But it's clear that we should definitely closely examine whether it can manage its debt without dilution. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Ottakringer Getränke will need earnings to service that debt. So when considering debt, it's definitely worth looking at the earnings trend. In the last year Ottakringer Getränke had a loss before interest and tax, and actually shrunk its revenue by 18%, to €167m. That's not what we would hope to see.

Caveat Emptor

While Ottakringer Getränke's falling revenue is about as heartwarming as a wet blanket, arguably its earnings before interest and tax (EBIT) loss is even less appealing. Indeed, it lost €16m at the EBIT level. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. So we think its balance sheet is a little strained, though not beyond repair. However, it doesn't help that it burned through €9.3m of cash over the last year. So to be blunt we think it is risky. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet. These risks can be hard to spot. Every company has them, and we've spotted 3 warning signs for Ottakringer Getränke you should know about.
