Future Supply Chain Solutions (NSE:FSC) Takes On Some Risk With Its Use Of Debt
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Future Supply Chain Solutions Limited (NSE:FSC) does use debt in its business. But should shareholders be worried about its use of debt?
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. The image below, which you can click on for greater detail, shows that at March 2020 Future Supply Chain Solutions had debt of ₹4.27b, up from ₹2.18b in one year. Net debt is about the same, since the it doesn't have much cash.
How Healthy Is Future Supply Chain Solutions's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Future Supply Chain Solutions had liabilities of ₹6.97b due within 12 months and liabilities of ₹6.09b due beyond that. On the other hand, it had cash of ₹30.2m and ₹8.15b worth of receivables due within a year. So its liabilities total ₹4.9b more than the combination of its cash and short-term receivables.
This is a mountain of leverage relative to its market capitalization of ₹6.96b. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Even though Future Supply Chain Solutions's debt is only 1.6, its interest cover is really very low at 1.3. The main reason for this is that it has such high depreciation and amortisation. While companies often boast that these charges are non-cash, most such businesses will therefore require ongoing investment (that is not expensed.) Either way there's no doubt the stock is using meaningful leverage. It is well worth noting that Future Supply Chain Solutions's EBIT shot up like bamboo after rain, gaining 35% in the last twelve months. That'll make it easier to manage its debt. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Future Supply Chain Solutions's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So it's worth checking how much of that EBIT is backed by free cash flow. Our View
On the face of it, Future Supply Chain Solutions's interest cover left us tentative about the stock, and its conversion of EBIT to free cash flow was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at growing its EBIT; that's encouraging. Once we consider all the factors above, together, it seems to us that Future Supply Chain Solutions's debt is making it a bit risky. That's not necessarily a bad thing, but we'd generally feel more comfortable with less leverage. The balance sheet is clearly the area to focus on when you are analysing debt.
