Is GXO Logistics (NYSE:GXO) Using Too Much Debt?

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that GXO Logistics, Inc. (NYSE:GXO) does use debt in its business. But the real question is whether this debt is making the company risky.

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. What Is GXO Logistics's Debt?

You can click the graphic below for the historical numbers, but it shows that as of September 2024 GXO Logistics had US$2.54b of debt, an increase on US$1.53b, over one year. On the flip side, it has US$548.0m in cash leading to net debt of about US$1.99b.

How Strong Is GXO Logistics' Balance Sheet?

The latest balance sheet data shows that GXO Logistics had liabilities of US$3.43b due within a year, and liabilities of US$5.33b falling due after that. Offsetting these obligations, it had cash of US$548.0m as well as receivables valued at US$1.99b due within 12 months. So it has liabilities totalling US$6.22b more than its cash and near-term receivables, combined.

Given this deficit is actually higher than the company's market capitalization of US$5.12b, we think shareholders really should watch GXO Logistics's debt levels, like a parent watching their child ride a bike for the first time. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

GXO Logistics has a debt to EBITDA ratio of 2.6 and its EBIT covered its interest expense 3.2 times. This suggests that while the debt levels are significant, we'd stop short of calling them problematic. Unfortunately, GXO Logistics saw its EBIT slide 5.1% in the last twelve months. If earnings continue on that decline then managing that debt will be difficult like delivering hot soup on a unicycle. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if GXO Logistics can strengthen its balance sheet over time. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it's worth checking how much of that EBIT is backed by free cash flow. During the last three years, GXO Logistics produced sturdy free cash flow equating to 65% of its EBIT, about what we'd expect. This free cash flow puts the company in a good position to pay down debt, when appropriate.

Our View

On the face of it, GXO Logistics's interest cover left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at converting EBIT to free cash flow; that's encouraging. Once we consider all the factors above, together, it seems to us that GXO Logistics's debt is making it a bit risky. That's not necessarily a bad thing, but we'd generally feel more comfortable with less leverage. The balance sheet is clearly the area to focus on when you are analysing debt.
