United Airlines Holdings (NASDAQ:UAL) Has A Somewhat Strained Balance Sheet
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies United Airlines Holdings, Inc. (NASDAQ:UAL) makes use of debt. But the more important question is: how much risk is that debt creating?
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does United Airlines Holdings Carry?
As you can see below, United Airlines Holdings had US$30.7b of debt at March 2023, down from US$32.7b a year prior. However, it does have US$17.2b in cash offsetting this, leading to net debt of about US$13.5b.
How Healthy Is United Airlines Holdings' Balance Sheet?
Zooming in on the latest balance sheet data, we can see that United Airlines Holdings had liabilities of US$23.6b due within 12 months and liabilities of US$40.1b due beyond that. Offsetting these obligations, it had cash of US$17.2b as well as receivables valued at US$2.27b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$44.3b.
This deficit casts a shadow over the US$14.0b company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. At the end of the day, United Airlines Holdings would probably need a major re-capitalization if its creditors were to demand repayment.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
United Airlines Holdings's net debt is sitting at a very reasonable 2.2 times its EBITDA, while its EBIT covered its interest expense just 3.1 times last year. While that doesn't worry us too much, it does suggest the interest payments are somewhat of a burden. Notably, United Airlines Holdings made a loss at the EBIT level, last year, but improved that to positive EBIT of US$3.9b in the last twelve months. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine United Airlines Holdings's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So it's worth checking how much of the earnings before interest and tax (EBIT) is backed by free cash flow. Looking at the most recent year, United Airlines Holdings recorded free cash flow of 37% of its EBIT, which is weaker than we'd expect. That weak cash conversion makes it more difficult to handle indebtedness.
Our View
We'd go so far as to say United Airlines Holdings's level of total liabilities was disappointing. But at least its EBIT growth rate is not so bad. We're quite clear that we consider United Airlines Holdings to be really rather risky, as a result of its balance sheet health. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity.
