Finding a business that has the potential to grow substantially is not easy, but it is possible if we look at a few key financial metrics. Ideally, a business will show two trends; firstly a growing return on capital employed (ROCE) and secondly, an increasing amount of capital employed. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. Looking at Landstar System (NASDAQ:LSTR), it does have a high ROCE right now, but lets see how returns are trending.

Understanding Return On Capital Employed (ROCE)

For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. The formula for this calculation on Landstar System is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.30 = US$340m ÷ (US$1.8b - US$675m) (Based on the trailing twelve months to December 2023).

Therefore, Landstar System has an ROCE of 30%. In absolute terms that's a great return and it's even better than the Transportation industry average of 8.1%.

What Can We Tell From Landstar System's ROCE Trend?

On the surface, the trend of ROCE at Landstar System doesn't inspire confidence. To be more specific, while the ROCE is still high, it's fallen from 39% where it was five years ago. Given the business is employing more capital while revenue has slipped, this is a bit concerning. If this were to continue, you might be looking at a company that is trying to reinvest for growth but is actually losing market share since sales haven't increased.

The Bottom Line On Landstar System's ROCE

From the above analysis, we find it rather worrisome that returns on capital and sales for Landstar System have fallen, meanwhile the business is employing more capital than it was five years ago. Yet despite these concerning fundamentals, the stock has performed strongly with a 90% return over the last five years, so investors appear very optimistic. Regardless, we don't feel too comfortable with the fundamentals so we'd be steering clear of this stock for now.
