Forward Air (NASDAQ:FWRD) Use Of Debt Could Be Considered Risky
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that Forward Air Corporation (NASDAQ:FWRD) does use debt in its business. But should shareholders be worried about its use of debt?
When Is Debt A Problem?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Forward Air's Debt?
You can click the graphic below for the historical numbers, but it shows that as of September 2024 Forward Air had US$1.67b of debt, an increase on US$122.0m, over one year. However, it also had US$136.6m in cash, and so its net debt is US$1.54b.
How Strong Is Forward Air's Balance Sheet?
According to the last reported balance sheet, Forward Air had liabilities of US$448.7m due within 12 months, and liabilities of US$2.27b due beyond 12 months. Offsetting this, it had US$136.6m in cash and US$362.7m in receivables that were due within 12 months. So it has liabilities totalling US$2.22b more than its cash and near-term receivables, combined.
This deficit casts a shadow over the US$952.6m company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. After all, Forward Air would likely require a major re-capitalisation if it had to pay its creditors today.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Weak interest cover of 0.61 times and a disturbingly high net debt to EBITDA ratio of 6.9 hit our confidence in Forward Air like a one-two punch to the gut. The debt burden here is substantial. Worse, Forward Air's EBIT was down 22% over the last year. If earnings continue to follow that trajectory, paying off that debt load will be harder than convincing us to run a marathon in the rain. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Forward Air can strengthen its balance sheet over time. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we always check how much of that EBIT is translated into free cash flow. During the last three years, Forward Air produced sturdy free cash flow equating to 65% of its EBIT, about what we'd expect. This free cash flow puts the company in a good position to pay down debt, when appropriate.
Our View
To be frank both Forward Air's EBIT growth rate and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But at least it's pretty decent at converting EBIT to free cash flow; that's encouraging. After considering the datapoints discussed, we think Forward Air has too much debt. That sort of riskiness is ok for some, but it certainly doesn't float our boat. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
