Kimball Electronics' (NASDAQ:KE) Soft Earnings Don't Show The Whole Picture

The market was pleased with the recent earnings report from Kimball Electronics, Inc. (NASDAQ:KE), despite the profit numbers being soft. We think that investors might be looking at some positive factors beyond the earnings numbers.

A Closer Look At Kimball Electronics' Earnings

One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. This ratio tells us how much of a company's profit is not backed by free cashflow.

That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.

Over the twelve months to June 2025, Kimball Electronics recorded an accrual ratio of -0.19. Therefore, its statutory earnings were very significantly less than its free cashflow. To wit, it produced free cash flow of US$150m during the period, dwarfing its reported profit of US$17.0m. Kimball Electronics shareholders are no doubt pleased that free cash flow improved over the last twelve months. However, that's not all there is to consider. We can see that unusual items have impacted its statutory profit, and therefore the accrual ratio.

The Impact Of Unusual Items On Profit

Kimball Electronics' profit was reduced by unusual items worth US$8.6m in the last twelve months, and this helped it produce high cash conversion, as reflected by its unusual items. This is what you'd expect to see where a company has a non-cash charge reducing paper profits. While deductions due to unusual items are disappointing in the first instance, there is a silver lining. We looked at thousands of listed companies and found that unusual items are very often one-off in nature. And that's hardly a surprise given these line items are considered unusual. Assuming those unusual expenses don't come up again, we'd therefore expect Kimball Electronics to produce a higher profit next year, all else being equal.

Our Take On Kimball Electronics' Profit Performance

Considering both Kimball Electronics' accrual ratio and its unusual items, we think its statutory earnings are unlikely to exaggerate the company's underlying earnings power. Based on these factors, we think Kimball Electronics' underlying earnings potential is as good as, or probably even better, than the statutory profit makes it seem!
