Insufficient Growth At ON24, Inc. (NYSE:ONTF) Hampers Share Price

With a price-to-sales (or "P/S") ratio of 1.8x ON24, Inc. (NYSE:ONTF) may be sending very bullish signals at the moment, given that almost half of all the Software companies in the United States have P/S ratios greater than 4.3x and even P/S higher than 10x are not unusual. Although, it's not wise to just take the P/S at face value as there may be an explanation why it's so limited.

How Has ON24 Performed Recently?

ON24 could be doing better as its revenue has been going backwards lately while most other companies have been seeing positive revenue growth. It seems that many are expecting the poor revenue performance to persist, which has repressed the P/S ratio. If this is the case, then existing shareholders will probably struggle to get excited about the future direction of the share price.

How Is ON24's Revenue Growth Trending?

There's an inherent assumption that a company should far underperform the industry for P/S ratios like ON24's to be considered reasonable.

Retrospectively, the last year delivered a frustrating 9.5% decrease to the company's top line. Still, the latest three year period has seen an excellent 41% overall rise in revenue, in spite of its unsatisfying short-term performance. Accordingly, while they would have preferred to keep the run going, shareholders would definitely welcome the medium-term rates of revenue growth.

Turning to the outlook, the next year should bring diminished returns, with revenue decreasing 15% as estimated by the seven analysts watching the company. With the industry predicted to deliver 13% growth, that's a disappointing outcome.

With this information, we are not surprised that ON24 is trading at a P/S lower than the industry. Nonetheless, there's no guarantee the P/S has reached a floor yet with revenue going in reverse. There's potential for the P/S to fall to even lower levels if the company doesn't improve its top-line growth.

Generally, our preference is to limit the use of the price-to-sales ratio to establishing what the market thinks about the overall health of a company.

At this stage investors feel the potential for an improvement in revenue isn't great enough to justify a higher P/S ratio. Unless there's material change, it's hard to envision a situation where the stock price will rise drastically.
