Does Roper Technologies (NASDAQ:ROP) Have A Healthy Balance Sheet?

When Is Debt A Problem?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Roper Technologies's Debt?

You can click the graphic below for the historical numbers, but it shows that as of September 2024 Roper Technologies had US$8.38b of debt, an increase on US$6.88b, over one year. However, it does have US$269.6m in cash offsetting this, leading to net debt of about US$8.11b.

How Healthy Is Roper Technologies' Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Roper Technologies had liabilities of US$3.29b due within 12 months and liabilities of US$9.75b due beyond that. On the other hand, it had cash of US$269.6m and US$994.5m worth of receivables due within a year. So it has liabilities totalling US$11.8b more than its cash and near-term receivables, combined.

Roper Technologies has a very large market capitalization of US$58.8b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

With net debt to EBITDA of 3.0 Roper Technologies has a fairly noticeable amount of debt. But the high interest coverage of 8.1 suggests it can easily service that debt. If Roper Technologies can keep growing EBIT at last year's rate of 14% over the last year, then it will find its debt load easier to manage. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Roper Technologies can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. During the last three years, Roper Technologies generated free cash flow amounting to a very robust 93% of its EBIT, more than we'd expect. That positions it well to pay down debt if desirable to do so.

Our View

Roper Technologies's conversion of EBIT to free cash flow suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. But, on a more sombre note, we are a little concerned by its net debt to EBITDA. When we consider the range of factors above, it looks like Roper Technologies is pretty sensible with its use of debt. While that brings some risk, it can also enhance returns for shareholders. The balance sheet is clearly the area to focus on when you are analysing debt.
