Is LivePerson (NASDAQ:LPSN) Using Debt In A Risky Way?

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that LivePerson, Inc. (NASDAQ:LPSN) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.

When Is Debt Dangerous?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

How Much Debt Does LivePerson Carry?

The image below, which you can click on for greater detail, shows that LivePerson had debt of US$468.7m at the end of June 2024, a reduction from US$582.6m over a year. On the flip side, it has US$146.0m in cash leading to net debt of about US$322.7m.

A Look At LivePerson's Liabilities

According to the last reported balance sheet, LivePerson had liabilities of US$161.7m due within 12 months, and liabilities of US$475.4m due beyond 12 months. Offsetting these obligations, it had cash of US$146.0m as well as receivables valued at US$60.5m due within 12 months. So its liabilities total US$430.7m more than the combination of its cash and short-term receivables.

The deficiency here weighs heavily on the US$109.5m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, LivePerson would probably need a major re-capitalization if its creditors were to demand repayment. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if LivePerson can strengthen its balance sheet over time. Over 12 months, LivePerson made a loss at the EBIT level, and saw its revenue drop to US$362m, which is a fall of 21%. That makes us nervous, to say the least.

Caveat Emptor

Not only did LivePerson's revenue slip over the last twelve months, but it also produced negative earnings before interest and tax (EBIT). Its EBIT loss was a whopping US$101m. If you consider the significant liabilities mentioned above, we are extremely wary of this investment. Of course, it may be able to improve its situation with a bit of luck and good execution. But we think that is unlikely, given it is low on liquid assets, and burned through US$37m in the last year. So we consider this a high risk stock and we wouldn't be at all surprised if the company asks shareholders for money before long. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
