We Like InterDigital's (NASDAQ:IDCC) Earnings For More Than Just Statutory Profit
Shareholders appeared to be happy with InterDigital, Inc.'s (NASDAQ:IDCC) solid earnings report last week. This reaction by the market reaction is understandable when looking at headline profits and we have found some further encouraging factors.
Examining Cashflow Against InterDigital's Earnings
Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
InterDigital has an accrual ratio of -0.19 for the year to December 2025. That implies it has very good cash conversion, and that its earnings in the last year actually significantly understate its free cash flow. To wit, it produced free cash flow of US$474m during the period, dwarfing its reported profit of US$406.6m. InterDigital's free cash flow improved over the last year, which is generally good to see.

Our Take On InterDigital's Profit Performance
As we discussed above, InterDigital's accrual ratio indicates strong conversion of profit to free cash flow, which is a positive for the company. Because of this, we think InterDigital's underlying earnings potential is as good as, or possibly even better, than the statutory profit makes it seem! Better yet, its EPS are growing strongly, which is nice to see. Of course, we've only just scratched the surface when it comes to analysing its earnings; one could also consider margins, forecast growth, and return on investment, among other factors. With this in mind, we wouldn't consider investing in a stock unless we had a thorough understanding of the risks.
