Is American Realty Investors (NYSE:ARL) A Risky Investment?

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that American Realty Investors, Inc. (NYSE:ARL) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?

What Risk Does Debt Bring?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. The first step when considering a company's debt levels is to consider its cash and debt together.

How Much Debt Does American Realty Investors Carry?

The image below, which you can click on for greater detail, shows that American Realty Investors had debt of US$286.0m at the end of September 2022, a reduction from US$369.2m over a year. However, it also had US$131.2m in cash, and so its net debt is US$154.8m.

How Strong Is American Realty Investors' Balance Sheet?

The latest balance sheet data shows that American Realty Investors had liabilities of US$249.1m due within a year, and liabilities of US$145.3m falling due after that. On the other hand, it had cash of US$131.2m and US$107.2m worth of receivables due within a year. So it has liabilities totalling US$155.9m more than its cash and near-term receivables, combined.

While this might seem like a lot, it is not so bad since American Realty Investors has a market capitalization of US$389.1m, and so it could probably strengthen its balance sheet by raising capital if it needed to. However, it is still worthwhile taking a close look at its ability to pay off debt.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

American Realty Investors has a low debt to EBITDA ratio of only 0.33. And remarkably, despite having net debt, it actually received more in interest over the last twelve months than it had to pay. So there's no doubt this company can take on debt while staying cool as a cucumber. It was also good to see that despite losing money on the EBIT line last year, American Realty Investors turned things around in the last 12 months, delivering and EBIT of US$460m. The balance sheet is clearly the area to focus on when you are analysing debt. But it is American Realty Investors's earnings that will influence how the balance sheet holds up in the future. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it is important to check how much of its earnings before interest and tax (EBIT) converts to actual free cash flow. Over the last year, American Realty Investors recorded negative free cash flow, in total. Debt is usually more expensive, and almost always more risky in the hands of a company with negative free cash flow. Shareholders ought to hope for an improvement.

Our View

Both American Realty Investors's ability to to cover its interest expense with its EBIT and its net debt to EBITDA gave us comfort that it can handle its debt. But truth be told its conversion of EBIT to free cash flow had us nibbling our nails. Looking at all this data makes us feel a little cautious about American Realty Investors's debt levels. While debt does have its upside in higher potential returns, we think shareholders should definitely consider how debt levels might make the stock more risky. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
