So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Anywhere Real Estate Inc. (NYSE:HOUS) does have debt on its balance sheet. But should shareholders be worried about its use of debt?
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Anywhere Real Estate's Net Debt?
As you can see below, Anywhere Real Estate had US$2.73b of debt at September 2023, down from US$3.01b a year prior. However, it does have US$151.0m in cash offsetting this, leading to net debt of about US$2.58b.
How Healthy Is Anywhere Real Estate's Balance Sheet?
We can see from the most recent balance sheet that Anywhere Real Estate had liabilities of US$1.29b falling due within a year, and liabilities of US$2.98b due beyond that. Offsetting this, it had US$151.0m in cash and US$339.0m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$3.78b.
The deficiency here weighs heavily on the US$700.5m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Anywhere Real Estate's ability to maintain a healthy balance sheet going forward. Over 12 months, Anywhere Real Estate made a loss at the EBIT level, and saw its revenue drop to US$5.7b, which is a fall of 24%. To be frank that doesn't bode well.
Caveat Emptor
Not only did Anywhere Real Estate's revenue slip over the last twelve months, but it also produced negative earnings before interest and tax (EBIT). To be specific the EBIT loss came in at US$8.0m. Combining this information with the significant liabilities we already touched on makes us very hesitant about this stock, to say the least. That said, it is possible that the company will turn its fortunes around. Nevertheless, we would not bet on it given that it lost US$443m in just last twelve months, and it doesn't have much by way of liquid assets. So we think this stock is quite risky. We'd prefer to pass. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
