American Realty Investors (NYSE:ARL) Has A Pretty Healthy Balance Sheet

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies American Realty Investors, Inc. (NYSE:ARL) makes use of debt. But the more important question is: how much risk is that debt creating?

Why Does Debt Bring Risk?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is American Realty Investors's Debt?

You can click the graphic below for the historical numbers, but it shows that American Realty Investors had US$184.4m of debt in June 2023, down from US$317.0m, one year before. On the flip side, it has US$58.9m in cash leading to net debt of about US$125.5m.

How Healthy Is American Realty Investors' Balance Sheet?

According to the last reported balance sheet, American Realty Investors had liabilities of US$64.8m due within 12 months, and liabilities of US$179.2m due beyond 12 months. Offsetting these obligations, it had cash of US$58.9m as well as receivables valued at US$105.1m due within 12 months. So it has liabilities totalling US$80.1m more than its cash and near-term receivables, combined.

American Realty Investors has a market capitalization of US$289.9m, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

American Realty Investors has net debt of just 0.27 times EBITDA, suggesting it could ramp leverage without breaking a sweat. And remarkably, despite having net debt, it actually received more in interest over the last twelve months than it had to pay. So there's no doubt this company can take on debt while staying cool as a cucumber. Although American Realty Investors made a loss at the EBIT level, last year, it was also good to see that it generated US$456m in EBIT over the last twelve months. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since American Realty Investors will need earnings to service that debt. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of the earnings before interest and tax (EBIT) is backed by free cash flow. Considering the last year, American Realty Investors actually recorded a cash outflow, overall. Debt is far more risky for companies with unreliable free cash flow, so shareholders should be hoping that the past expenditure will produce free cash flow in the future.

Our View

American Realty Investors's interest cover was a real positive on this analysis, as was its net debt to EBITDA. In contrast, our confidence was undermined by its apparent struggle to convert EBIT to free cash flow. Looking at all this data makes us feel a little cautious about American Realty Investors's debt levels. While debt does have its upside in higher potential returns, we think shareholders should definitely consider how debt levels might make the stock more risky. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
