Here's Why We're Not Too Worried About Ocuphire Pharma's (NASDAQ:OCUP) Cash Burn Situation
Even when a business is losing money, it's possible for shareholders to make money if they buy a good business at the right price. For example, biotech and mining exploration companies often lose money for years before finding success with a new treatment or mineral discovery. But the harsh reality is that very many loss making companies burn through all their cash and go bankrupt.
Given this risk, we thought we'd take a look at whether Ocuphire Pharma (NASDAQ:OCUP) shareholders should be worried about its cash burn. When Might Ocuphire Pharma Run Out Of Money?
A company's cash runway is the amount of time it would take to burn through its cash reserves at its current cash burn rate. In June 2021, Ocuphire Pharma had US$24m in cash, and was debt-free. Importantly, its cash burn was US$17m over the trailing twelve months. Therefore, from June 2021 it had roughly 17 months of cash runway. Importantly, though, analysts think that Ocuphire Pharma will reach cashflow breakeven before then. In that case, it may never reach the end of its cash runway. How Is Ocuphire Pharma's Cash Burn Changing Over Time?
Whilst it's great to see that Ocuphire Pharma has already begun generating revenue from operations, last year it only produced US$100k, so we don't think it is generating significant revenue, at this point. As a result, we think it's a bit early to focus on the revenue growth, so we'll limit ourselves to looking at how the cash burn is changing over time. Its cash burn positively exploded in the last year, up 364%. Given that sharp increase in spending, the company's cash runway will shrink rapidly as it depletes its cash reserves. While the past is always worth studying, it is the future that matters most of all. For that reason, it makes a lot of sense to take a look at our analyst forecasts for the company.
Can Ocuphire Pharma Raise More Cash Easily?
While Ocuphire Pharma does have a solid cash runway, its cash burn trajectory may have some shareholders thinking ahead to when the company may need to raise more cash. Issuing new shares, or taking on debt, are the most common ways for a listed company to raise more money for its business. One of the main advantages held by publicly listed companies is that they can sell shares to investors to raise cash and fund growth. By looking at a company's cash burn relative to its market capitalisation, we gain insight on how much shareholders would be diluted if the company needed to raise enough cash to cover another year's cash burn.
Since it has a market capitalisation of US$74m, Ocuphire Pharma's US$17m in cash burn equates to about 23% of its market value. That's not insignificant, and if the company had to sell enough shares to fund another year's growth at the current share price, you'd likely witness fairly costly dilution.
So, Should We Worry About Ocuphire Pharma's Cash Burn?
It may already be apparent to you that we're relatively comfortable with the way Ocuphire Pharma is burning through its cash. In particular, we think its cash runway stands out as evidence that the company is well on top of its spending. While we must concede that its increasing cash burn is a bit worrying, the other factors mentioned in this article provide great comfort when it comes to the cash burn. It's clearly very positive to see that analysts are forecasting the company will break even fairly soon.
