With a price-to-sales (or "P/S") ratio of 5x Alector, Inc. (NASDAQ:ALEC) may be sending very bullish signals at the moment, given that almost half of all the Biotechs companies in the United States have P/S ratios greater than 11.1x and even P/S higher than 59x are not unusual. Nonetheless, we'd need to dig a little deeper to determine if there is a rational basis for the highly reduced P/S.

What Does Alector's Recent Performance Look Like?

While the industry has experienced revenue growth lately, Alector's revenue has gone into reverse gear, which is not great. The P/S ratio is probably low because investors think this poor revenue performance isn't going to get any better. If this is the case, then existing shareholders will probably struggle to get excited about the future direction of the share price.

Keen to find out how analysts think Alector's future stacks up against the industry? In that case, our free report is a great place to start.

How Is Alector's Revenue Growth Trending?

There's an inherent assumption that a company should far underperform the industry for P/S ratios like Alector's to be considered reasonable.

Retrospectively, the last year delivered a frustrating 23% decrease to the company's top line. The latest three year period has seen an incredible overall rise in revenue, a stark contrast to the last 12 months. So while the company has done a great job in the past, it's somewhat concerning to see revenue growth decline so harshly.

Looking ahead now, revenue is anticipated to climb by 28% each year during the coming three years according to the ten analysts following the company. That's shaping up to be materially lower than the 199% per annum growth forecast for the broader industry.

In light of this, it's understandable that Alector's P/S sits below the majority of other companies. Apparently many shareholders weren't comfortable holding on while the company is potentially eyeing a less prosperous future.

The Bottom Line On Alector's P/S

While the price-to-sales ratio shouldn't be the defining factor in whether you buy a stock or not, it's quite a capable barometer of revenue expectations.

As we suspected, our examination of Alector's analyst forecasts revealed that its inferior revenue outlook is contributing to its low P/S. At this stage investors feel the potential for an improvement in revenue isn't great enough to justify a higher P/S ratio. Unless these conditions improve, they will continue to form a barrier for the share price around these levels.
