ACADIA Pharmaceuticals Inc.'s (NASDAQ:ACAD) price-to-sales (or "P/S") ratio of 3.8x might make it look like a strong buy right now compared to the Biotechs industry in the United States, where around half of the companies have P/S ratios above 13.4x and even P/S above 64x are quite common. Although, it's not wise to just take the P/S at face value as there may be an explanation why it's so limited.

What Does ACADIA Pharmaceuticals' P/S Mean For Shareholders?

With revenue growth that's inferior to most other companies of late, ACADIA Pharmaceuticals has been relatively sluggish. Perhaps the market is expecting the current trend of poor revenue growth to continue, which has kept the P/S suppressed. If you still like the company, you'd be hoping revenue doesn't get any worse and that you could pick up some stock while it's out of favour.

Is There Any Revenue Growth Forecasted For ACADIA Pharmaceuticals?

The only time you'd be truly comfortable seeing a P/S as depressed as ACADIA Pharmaceuticals' is when the company's growth is on track to lag the industry decidedly.

Retrospectively, the last year delivered an exceptional 40% gain to the company's top line. The latest three year period has also seen an excellent 64% overall rise in revenue, aided by its short-term performance. Accordingly, shareholders would have definitely welcomed those medium-term rates of revenue growth.

Shifting to the future, estimates from the analysts covering the company suggest revenue should grow by 19% per year over the next three years. That's shaping up to be materially lower than the 160% per year growth forecast for the broader industry.

In light of this, it's understandable that ACADIA Pharmaceuticals' P/S sits below the majority of other companies. Apparently many shareholders weren't comfortable holding on while the company is potentially eyeing a less prosperous future.

The Key Takeaway

Generally, our preference is to limit the use of the price-to-sales ratio to establishing what the market thinks about the overall health of a company.

As we suspected, our examination of ACADIA Pharmaceuticals' analyst forecasts revealed that its inferior revenue outlook is contributing to its low P/S. At this stage investors feel the potential for an improvement in revenue isn't great enough to justify a higher P/S ratio. Unless these conditions improve, they will continue to form a barrier for the share price around these levels.
