These 4 Measures Indicate That International Seaways (NYSE:INSW) Is Using Debt Reasonably Well

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that International Seaways, Inc. (NYSE:INSW) does use debt in its business. But the real question is whether this debt is making the company risky.

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. What Is International Seaways's Debt?

You can click the graphic below for the historical numbers, but it shows that International Seaways had US$318.6m of debt in June 2023, down from US$1.07b, one year before. On the flip side, it has US$243.6m in cash leading to net debt of about US$75.0m.

A Look At International Seaways' Liabilities

According to the last reported balance sheet, International Seaways had liabilities of US$247.3m due within 12 months, and liabilities of US$788.1m due beyond 12 months. Offsetting these obligations, it had cash of US$243.6m as well as receivables valued at US$253.9m due within 12 months. So it has liabilities totalling US$537.8m more than its cash and near-term receivables, combined.

This deficit isn't so bad because International Seaways is worth US$2.02b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

With debt at a measly 0.095 times EBITDA and EBIT covering interest a whopping 11.0 times, it's clear that International Seaways is not a desperate borrower. Indeed relative to its earnings its debt load seems light as a feather. Even more impressive was the fact that International Seaways grew its EBIT by 2,410% over twelve months. That boost will make it even easier to pay down debt going forward. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if International Seaways can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Looking at the most recent two years, International Seaways recorded free cash flow of 40% of its EBIT, which is weaker than we'd expect. That weak cash conversion makes it more difficult to handle indebtedness.

Our View

International Seaways's EBIT growth rate suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. And that's just the beginning of the good news since its net debt to EBITDA is also very heartening. When we consider the range of factors above, it looks like International Seaways is pretty sensible with its use of debt. That means they are taking on a bit more risk, in the hope of boosting shareholder returns. When analysing debt levels, the balance sheet is the obvious place to start.
