Statutory Profit Doesn't Reflect How Good GeoPark's (NYSE:GPRK) Earnings Are
Even though GeoPark Limited (NYSE:GPRK ) posted strong earnings, investors appeared to be underwhelmed. Our analysis says that investors should be optimistic, as the strong profit is built on solid foundations.
Our analysis indicates that GPRK is potentially undervalued!
Zooming In On GeoPark's Earnings
Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
For the year to September 2022, GeoPark had an accrual ratio of -0.15. That indicates that its free cash flow quite significantly exceeded its statutory profit. Indeed, in the last twelve months it reported free cash flow of US$283m, well over the US$209.2m it reported in profit. GeoPark shareholders are no doubt pleased that free cash flow improved over the last twelve months.

Our Take On GeoPark's Profit Performance
As we discussed above, GeoPark has perfectly satisfactory free cash flow relative to profit. Based on this observation, we consider it likely that GeoPark's statutory profit actually understates its earnings potential! And it's also positive that the company showed enough improvement to book a profit this year, after losing money last year. At the end of the day, it's essential to consider more than just the factors above, if you want to understand the company properly.
