Newell Brands (NASDAQ:NWL) Seems To Be Using A Lot Of Debt
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Newell Brands Inc. (NASDAQ:NWL) makes use of debt. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. What Is Newell Brands's Debt?
The image below, which you can click on for greater detail, shows that Newell Brands had debt of US$5.23b at the end of September 2023, a reduction from US$5.87b over a year. On the flip side, it has US$396.0m in cash leading to net debt of about US$4.83b.
A Look At Newell Brands' Liabilities
The latest balance sheet data shows that Newell Brands had liabilities of US$3.02b due within a year, and liabilities of US$6.43b falling due after that. On the other hand, it had cash of US$396.0m and US$1.21b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$7.84b.
The deficiency here weighs heavily on the US$3.46b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Newell Brands would probably need a major re-capitalization if its creditors were to demand repayment.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Weak interest cover of 1.4 times and a disturbingly high net debt to EBITDA ratio of 6.8 hit our confidence in Newell Brands like a one-two punch to the gut. This means we'd consider it to have a heavy debt load. Even worse, Newell Brands saw its EBIT tank 63% over the last 12 months. If earnings keep going like that over the long term, it has a snowball's chance in hell of paying off that debt. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Newell Brands's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it's worth checking how much of that EBIT is backed by free cash flow. In the last three years, Newell Brands's free cash flow amounted to 39% of its EBIT, less than we'd expect. That's not great, when it comes to paying down debt.
Our View
On the face of it, Newell Brands's EBIT growth rate left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. Having said that, its ability to convert EBIT to free cash flow isn't such a worry. We think the chances that Newell Brands has too much debt a very significant. To our minds, that means the stock is rather high risk, and probably one to avoid; but to each their own (investing) style. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
