We Think Insperity (NYSE:NSP) Can Manage Its Debt With Ease

David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Insperity, Inc. (NYSE:NSP) makes use of debt. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

What Is Insperity's Debt?

As you can see below, Insperity had US$369.4m of debt, at September 2023, which is about the same as the year before. You can click the chart for greater detail. However, it does have US$692.4m in cash offsetting this, leading to net cash of US$323.0m.

How Healthy Is Insperity's Balance Sheet?

The latest balance sheet data shows that Insperity had liabilities of US$1.32b due within a year, and liabilities of US$592.0m falling due after that. Offsetting these obligations, it had cash of US$692.4m as well as receivables valued at US$656.7m due within 12 months. So its liabilities total US$564.2m more than the combination of its cash and short-term receivables.

Given Insperity has a market capitalization of US$4.18b, it's hard to believe these liabilities pose much threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time. While it does have liabilities worth noting, Insperity also has more cash than debt, so we're pretty confident it can manage its debt safely.

And we also note warmly that Insperity grew its EBIT by 15% last year, making its debt load easier to handle. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Insperity's ability to maintain a healthy balance sheet going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. Insperity may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Over the last three years, Insperity actually produced more free cash flow than EBIT. That sort of strong cash generation warms our hearts like a puppy in a bumblebee suit.

Summing Up

While Insperity does have more liabilities than liquid assets, it also has net cash of US$323.0m. And it impressed us with free cash flow of US$330m, being 139% of its EBIT. So we don't think Insperity's use of debt is risky. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
