MSC Industrial Direct (NYSE:MSM) Seems To Use Debt Quite Sensibly
David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that MSC Industrial Direct Co., Inc. (NYSE:MSM) does use debt in its business. But the more important question is: how much risk is that debt creating?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is MSC Industrial Direct's Net Debt?
As you can see below, MSC Industrial Direct had US$538.1m of debt at December 2023, down from US$779.2m a year prior. However, it also had US$25.8m in cash, and so its net debt is US$512.3m.
How Healthy Is MSC Industrial Direct's Balance Sheet?
We can see from the most recent balance sheet that MSC Industrial Direct had liabilities of US$627.9m falling due within a year, and liabilities of US$467.6m due beyond that. Offsetting this, it had US$25.8m in cash and US$414.3m in receivables that were due within 12 months. So it has liabilities totalling US$655.4m more than its cash and near-term receivables, combined.
Since publicly traded MSC Industrial Direct shares are worth a total of US$5.62b, it seems unlikely that this level of liabilities would be a major threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
MSC Industrial Direct's net debt is only 0.93 times its EBITDA. And its EBIT covers its interest expense a whopping 24.0 times over. So you could argue it is no more threatened by its debt than an elephant is by a mouse. But the other side of the story is that MSC Industrial Direct saw its EBIT decline by 4.0% over the last year. If earnings continue to decline at that rate the company may have increasing difficulty managing its debt load. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine MSC Industrial Direct's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we always check how much of that EBIT is translated into free cash flow. During the last three years, MSC Industrial Direct produced sturdy free cash flow equating to 69% of its EBIT, about what we'd expect. This free cash flow puts the company in a good position to pay down debt, when appropriate.
Our View
MSC Industrial Direct's interest cover suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. But, on a more sombre note, we are a little concerned by its EBIT growth rate. Taking all this data into account, it seems to us that MSC Industrial Direct takes a pretty sensible approach to debt. While that brings some risk, it can also enhance returns for shareholders. The balance sheet is clearly the area to focus on when you are analysing debt.
